What is so special about hostels?

That's actually a tough question because hostels are changing now with many of the hostels offering private rooms more like a hotel.Traditionally the things that define a hostel are...

Supervised accomodation

Shared rooms (dorm style)

A public area for things like reading, watching TV etc.

A communal kitchen/dining room

Shared bathrooms. Sometimes one per room sometimes one for a whole floor

The things that make hostels so popular now is they usually have a bar and common areas for people to meet in.
This social aspect is the most significant point for many people. Staying in a hotel gives you somewhere to sleep during your holiday. Staying in a hostel means you meet other travellers and the experience enhances your holiday.

An added bonus is they are usually cheaper than hotels.
